WHY ARE UK ENERGY PRICES STILL SO HIGH

The UK’s energy prices have been exceptionally high due to a global energy crisis that has escalated costs universally. Additionally, the UK faces specific challenges that affect supply, storage, and power pricing:

  • Renewable Energy Generation: The UK has seen lower renewable energy output due to weak winds and nuclear power station outages, leading to increased gas usage in electricity generation. Even those on 100% renewable energy deals are affected because the UK energy system pegs the price of renewable energy to gas prices—when gas prices rise, so do renewable energy prices.
  • Infrastructure Setbacks: A fire at a National Grid site in Kent disrupted a key power cable between England and France, impacting electricity imports. Full restoration is not expected until 2023.
    Gas Reserve Shortages: The UK’s gas reserves are among the lowest in Europe, with capacity at about 2% of annual demand, compared to 25% or more in other European countries. This limits the ability to stockpile gas for future use.
  • Government Support: The UK government’s £15 billion support package, which includes a £400 credit to households over six months from October, may not be as impactful as measures in other European countries, such as France’s cap on electricity price increases.
  • Energy Market Issues: Since 2021, 28 UK energy suppliers have collapsed, primarily due to business models that couldn’t withstand wholesale price increases. The costs of these failures are often passed on to consumers through higher bills.
  • Renewable Energy Pricing: Despite using no gas, prices for 100% renewable energy plans are rising due to the UK’s ‘marginal cost pricing’ system. This system sets the price for all energy types based on the most expensive one, typically gas. Therefore, when gas prices increase, electricity prices follow suit.

The government is reviewing this system, with plans to shift renewable and nuclear power off marginal pricing and onto Contracts for Difference, which would decouple these energy sources from volatile fossil fuel prices, potentially leading to lower costs for consumers.

Future Energy Prices: Predicting energy prices is challenging, especially with current market volatility. Analysts from Cornwall Insight suggest that high energy prices may persist into the next year and possibly into 2024.

Fixing Energy Prices: In an unpredictable market, fixing energy rates can offer stability and protection against future price hikes. While it’s uncertain how energy prices will behave in 2024, the market has seen a significant calming and price reduction in 2023. If stability continues without further shocks, prices may gradually increase under normal inflationary conditions.
